LTV:CAC Ratio Explained: What "Good" Actually Looks Like by Deal Size
The LTV:CAC ratio, the 3:1 rule it's built on, and why the person who invented it now warns against applying it the way most B2B teams do.

The Number That Gets Weaponised in Board Meetings
Someone on the leadership team throws out "3:1" in a board meeting like it's gospel. Everyone nods. Nobody asks where that number came from, whether it applies to a company at this stage, or what it's actually protecting against. It turns out the person who popularised the 3:1 rule has spent years since trying to walk back exactly this kind of blind application.
The Ratio, Defined Properly
LTV:CAC compares the total value a customer generates over their relationship with your company (lifetime value) against what it cost to acquire them (customer acquisition cost). A ratio of 3:1 means a customer generates three times what it cost to win them. Below 1:1 means every new customer actively loses money. Above roughly 5:1 can, counterintuitively, signal a company is under-investing in growth rather than over-performing.
LTV:CAC = Customer Lifetime Value ÷ Customer Acquisition Cost
Where lifetime value itself is typically calculated as:
LTV = (Average Revenue per Customer × Gross Margin) ÷ Churn Rate
Both formulas look simple. Both are routinely miscalculated in ways that make a struggling business look healthy on paper.
Where "3:1" Actually Came From
The 3:1 benchmark traces to a single, widely cited source: David Skok, a venture capitalist at Matrix Partners, in his "SaaS Metrics 2.0" work published on forEntrepreneurs.com. Skok derived the figure from observing mature, publicly traded SaaS companies with stable churn and years of retention data — not from early-stage startups still working out who their customer even is.
Skok has since written directly about how the number gets misapplied. In a later piece on the same site, he describes a startup's growth as moving through distinct stages — first finding product/market fit, then finding a repeatable and scalable growth process, and only later reaching genuine expansion — and cautions against forcing metrics like LTV:CAC onto a company before it's reached that second stage, when churn and lifetime data are still too thin to be meaningful. Applying a benchmark built from mature public companies to a startup twelve months into operation isn't a mild approximation. It's measuring the wrong thing at the wrong time and treating the result as fact.
The Scorecard

The scorecard is a starting point, not a verdict. A 2.5:1 ratio at an early-stage company with genuinely improving trend lines can be a perfectly reasonable position. A 3:1 ratio built on a guessed churn rate and an unadjusted revenue figure, on the other hand, might not mean anything at all. Benchmarkit's SaaS Performance Metrics research, one of the more widely referenced industry benchmark sources, tracks LTV:CAC alongside CAC payback and gross margin specifically because the ratio only means something when read next to those other numbers, not in isolation.
Where the Number Quietly Breaks
Using revenue instead of gross-margin-adjusted revenue. LTV calculated on raw revenue, rather than revenue after cost of delivery, systematically overstates lifetime value — sometimes substantially, depending on margin structure. A business with thin margins can look identically healthy to one with fat margins under this shortcut, right up until the cash position tells a different story.
Guessing at churn instead of measuring it. Average customer lifetime is typically derived by dividing 1 by the monthly churn rate. A company with only a handful of months of retention data is estimating this, not measuring it, and a small error in the assumed churn rate compounds into a large error in the final ratio.
Excluding real costs from CAC. CAC calculated from ad spend alone, without sales salaries, commissions, marketing headcount, and tooling, understates acquisition cost and inflates the ratio in the other direction. The two errors — overstated LTV and understated CAC — often stack on top of each other, producing a ratio that looks confidently healthy and means very little.
A Worked Example
A company acquires a customer for SGD 4,000 in fully loaded CAC. That customer pays SGD 800 a month, at a 70% gross margin, with a monthly churn rate of 2% (implying an average lifetime of 50 months).
LTV = (800 × 0.70) × 50 = SGD 28,000 LTV:CAC = 28,000 ÷ 4,000 = 7:1
That looks excellent — arguably too good, per the scorecard above, and worth checking for under-investment in growth rather than simply celebrating. Now assume the churn rate was measured on too small a sample and is actually 4% monthly, not 2%, giving an average lifetime of 25 months instead of 50.
LTV = (800 × 0.70) × 25 = SGD 14,000 LTV:CAC = 14,000 ÷ 4,000 = 3.5:1
Same acquisition spend, same customer, same revenue — a single churn assumption cuts the ratio in half. This is exactly why the underlying inputs deserve more scrutiny than the final number itself.
What to Actually Do With This Number
Treat LTV:CAC as a health check to revisit quarterly, not a fixed board-deck statistic to defend once and forget. Recalculate it as churn data matures, rather than locking in an early estimate. Compare it against your own trend over time, not solely against an industry benchmark that may have been built from a completely different stage or business model. And when the number looks unusually good, check the inputs before celebrating — an inflated LTV:CAC ratio is far more often a measurement error than a genuine result.

Check what's actually feeding the number. A ratio built on real churn data and fully loaded acquisition cost is worth defending in a board meeting. A ratio built on optimistic assumptions is worth revisiting before someone else does the maths for you.
